where $ n^p_t $ and $ w^p_t $ denote labour and wage in the private sector, while $ n^g_t $ and $ w^g_t $ are the respective ones in the public sector. The portion of workers in either sector is exogenous, where those in the private are $ h $ of the total labour force, and those in the public sector are $ s=1-h $. As a "no-arbitrage" condition, it will be imposed that the wages are equal in both sectors, since if a public servant accepts a $ w_t^g<w_t^p $ he would reveal himself as being corrupt and never hired to begin with. Then, the optimal thing for the government would be to set the public servants at a pay of their outside option, i.e. $ w_t^g=w_t^p $.\\ $ T_t $ are total lump sum taxes.

Additionally, workers in the public sector can spend a portion $ e_t $ of their working time in rent seeking (i.e. embezzling public funds for personal benefit), so that they can appropriate a fraction $ l(e_tn^g_t)=\left( \exp\left\lbrace \bar{l}e_tn^g_t \right\rbrace-1 \right) $ of $ TR_t $. Note that $ \bar{l}>0 $ is a corruption weight that will later be exogenously varied in order to represent different governmental policies/characteristics that alter the degree of easiness of being corrupt. Also, $ l(0)=0,~l'(\cdot)>0\text{ and } l''(\cdot)>0 $, implying that if no time is spent on rent seeking, no embezzlement occurs, and that the embezzlement efficiency function is convex in the time spent rent seeking. Nonetheless, there is a $ \rho(e_t)=\bar{\rho}e_t^2 $ (where $ \bar{\rho} $ is the auditing effectiveness of the government - see below) probability that a public servant is caught for embezzlement and is hence fired - that is receives no salary, thus in expectation his net salary is $ w^g_t (1-\rho(e_t))n^g_t $. Observe also that similarly to the embezzlement function $ \rho(0)=0,~\rho'(\cdot)>0 $, and $ \rho''(\cdot)>0 $. \\\\
Lastly, $ i^f_t $ is the foreign direct investment (FDI) that has the following law of motion:

where $ \bar{i}^f $ is some exogenous drift component of FDI that will be estimated from data; $ g_t $ is the amount of public good provided, while $ y_t=(n_t^p)^{1-\alpha^p}(k_t^p)^{\alpha^p}(g_t)^\nu $ is the produced private good. Thus, FDI inflows increase with the ratio of the public provision relative to the private product. The public provision, however, will depend on the level of corruption as will later become obvious. The stochastic disturbance, $ \varepsilon_t $, in FDI is the only shock in the economy and it will be used to produce impulse responses of the main variables of interest in different policy circumstances (that is, different values for $ \bar{l}\text{ and } \bar{\rho} $).
\section{Private firm}

It is obvious that here the production of the private firms depends positively on the provision of public goods and services ($ g_t $) for which they pay at price $ p_t^g $. The public good price, in turn, is determined from the first order conditions (FOC) of the private firms' problem.
\section{Public sector}
No choices are being made by the government in this model. The following equations show that the governmental variables are determined simply trough the accounting of a balanced governmental budget and an exogenous auditing expenditure.

\section{Possible extensions}

My understanding of the setup in conceptual terms is summarized in the following table (am I missing something?):

If the above is correct, there are two issues:
\begin{itemize}
\item Revenues
Ideally, the government gets $ p^g_t g_t + T_t $. This can be written as \[ p^g_t g_t + (1-\bar{\rho}) T_t + \bar{\rho} T_t. \] One can probably assume that the revenue part $p^g_t g_t$ is not ``up for grabs'' (\textbf{though it has to be justified} - \textit{\textcolor{blue}{I agree!}}), while a part of the lump sum tax revenues can be subject to embezzlement efforts. Even if, for some reason, this part is $ TR_t = (1-\bar{\rho}) T_t $ and actual revenues from that part are equal to $ (1-l(e_t n_t^g))(1-\bar{\rho}) T_t $, the residual $ \bar{\rho} T_t $ still seems to be missing from the budget identity. Any explanation/intuition for that?
